The role of yield in a digital asset portfolio

Yield strategies may generate income on crypto portfolio holdings without an initial sale, but they also introduce additional risks. Yield may partially offset a decline or add units during flat periods, depending on the strategy, fees, market conditions and whether rewards are reinvested. No yield is guaranteed and principal can be lost.

Key takeaways

  • Yield can add income or units to a position over time; it does not necessarily change tax basis or eliminate investment loss.
  • Income does not require selling the underlying asset.
  • Using more than one yield source may reduce concentration in a single strategy or counterparty, but does not eliminate correlated or overlapping risks.
  • Adding yield changes a crypto portfolio's risk-and-return profile; whether risk-adjusted results improve depends on the return earned, fees, losses and additional strategy risks.
  • Not all yield sources carry the same risk profile. The rate tells you where to look.

Why does yield improve a crypto portfolio's risk profile?

A hold-only crypto portfolio primarily depends on changes in the asset's price. A yield strategy adds another potential source of return, but also additional risks. In a sideways market, positive yield that is actually earned and retained may add units or income. In a drawdown, yield may partially offset losses, but it can be outweighed by price declines, fees or strategy losses and does not necessarily reduce tax basis.

The catch is that yield adds risk as well as return. The improvement in risk-adjusted terms only holds if the strategy you choose does not introduce a loss of principal that dwarfs the income. That is why the source of the yield matters more than the headline rate, and why the rest of this guide spends as much time on where yield comes from and what can break as on what it pays.

How does yield change the shape of the return path?

Yield of a few percent does not offset a large price decline. If positive rewards are earned and reinvested without offsetting strategy losses, a yielding position may accumulate more units than a comparable hold-only position. The actual outcome depends on realized yield, fees, losses, compounding assumptions and subsequent market performance.

Reinvested rewards can increase the number of units held over time, but they do not necessarily reduce tax basis and may themselves create taxable income. The economic effect depends on the realized rate, compounding frequency, fees, losses and holding period. The Abra compounding explainer shows arithmetic illustrations using stated assumptions.

What types of yield are available for digital assets?

Staking is the direct form. Proof-of-stake networks such as Ethereum and Solana pay participants for helping secure the chain. Rewards are paid in the native token and move with network participation. Abra offers ETH and SOL staking through Kiln, which removes the 32 ETH minimum needed to run an Ethereum validator on your own.

Lending may earn interest by supplying assets to borrowers through a centralized desk or DeFi money market, subject to borrower, collateral and counterparty risk. Delta-neutral strategies seek to earn spreads between spot and derivatives markets while reducing directional price exposure, but hedges may be imperfect and losses can occur. Stablecoin strategies may apply lending or delta-neutral techniques to dollar-denominated tokens; they can reduce exposure to non-stable crypto price volatility but remain subject to stablecoin, counterparty, market, liquidity and strategy risks.

DeFi vaults bundle one or more of these techniques into smart contracts that automate portions of the strategy. They may offer operational efficiency and on-chain visibility, but introduce smart-contract, oracle, liquidity and protocol risks. Different strategies can have different and sometimes overlapping failure modes.

How much yield is realistic to expect?

Realistic depends on the asset and the risk you take to earn it. For Bitcoin, which has no native staking, Abra's BTCaf strategy pays its yield in BTC. For dollars, Abra's USDaf dollar yield strategy pays in dollar terms. Both returns are variable and not guaranteed, and both are issued by AbraFi and accessed through Abra Capital Management. Staking yields for ETH and SOL are set by each network's protocol and current participation; check the live rate rather than a published average.

Any projection or illustration should identify the assumed rate, period, fees and other material assumptions. Higher stated rates may reflect additional risk and warrant additional diligence into the source and sustainability of the return.

How do you tell earned yield from subsidized yield?

A yield source should be explainable, such as borrower interest, network rewards or market spreads. If the source cannot be identified, additional diligence is warranted regarding subsidies, leverage, new deposits or other mechanisms that may affect sustainability.

Anchor Protocol offered a high stated rate on UST that relied in part on subsidies and collapsed with the Terra ecosystem in May 2022. Celsius also marketed high rates before pausing withdrawals in June 2022. These examples illustrate why investors should ask who or what generates the yield, why the return exists, and how it may change when market conditions or incentives change.

What are the risks of pursuing yield on crypto?

Counterparty risk is material when a strategy places assets with a borrower, trading venue, protocol or other third party. Celsius, Voyager Digital, BlockFi and FTX entered bankruptcy proceedings in 2022, with customer treatment varying by product and governing terms. ACM uses separately managed accounts and does not use client assets for its own proprietary borrowing or trading. Eligible undeployed assets may be held with Fireblocks Trust Company, LLC; assets deployed to strategies remain subject to the applicable counterparty, custody and strategy risks.

Smart contract risk applies to any DeFi component. Code can be exploited, oracles can be manipulated, and audits reduce but do not remove the exposure. Regulatory requirements for crypto lending, staking and stablecoin-related products continue to develop. There is also liquidity and opportunity-cost risk when assets are subject to lockups or unbonding periods. These risks should be evaluated together with the potential return, fees, liquidity and the investor's objectives and risk tolerance.

How do you build yield into an existing portfolio?

For an existing holding, evaluate separately whether adding a yield strategy is consistent with the investor's objectives, liquidity needs and risk tolerance. The appropriate allocation, if any, depends on the additional strategy, counterparty, custody and tax risks and should not be inferred from what other investors may do.

Consider concentration across yield sources, counterparties, venues and protocols because different strategies may have different or overlapping failure modes. If liquidity is needed without an initial sale, eligible clients may also consider third-party crypto-backed financing opportunities identified by ACM; rates, LTVs and terms vary by provider and over time. Borrowing introduces interest, collateral, liquidation and counterparty risks and should not be characterized as inherently preferable to selling or unwinding a position.

Finally, write down the exit rules before you enter. Know the withdrawal timelines, the tax treatment of each reward type, and the rate at which the strategy stops making sense for you. The Abra comparison of DeFi yields, savings and curated strategies is a useful framework for that conversation.

How is crypto yield taxed?

In the United States, digital-asset rewards may create taxable income depending on the structure and when the taxpayer has dominion and control. The amount and character of income, basis consequences and timing can vary by strategy and taxpayer. A later disposition of rewarded assets may create a separate gain or loss. Consult a qualified tax adviser regarding the specific arrangement.

Treatment differs by jurisdiction and by how a strategy is structured, and guidance continues to change. Staking through a provider, lending through a centralized desk and earning in a DeFi vault can each be characterized differently, and the same reward can be treated differently depending on when you gain control of it. Keep records of every reward credit with its date and value, and confirm your position with a qualified tax adviser before you commit a core position to any yield strategy. The tax cost is part of the all-in return, and it belongs in the comparison alongside the rate.

Frequently asked questions

No. Crypto yield can vary with network participation, borrowing demand, market spreads and strategy conditions. Abra states that returns on its yield strategies, such as BTCaf, are variable and not guaranteed. A fixed or unusually high stated rate warrants diligence into the source of return, incentives and risks.

Some Bitcoin yield strategies are designed to generate rewards without an initial sale of the Bitcoin position, but they introduce strategy and counterparty risks and may involve movement of assets outside qualified custody. BTCaf rewards are paid in BTC under the applicable strategy terms. Eligible clients seeking liquidity may also consider third-party crypto-backed financing opportunities identified by ACM; rates, LTVs and terms vary and borrowing introduces additional risks.

Ask four questions of each. Who is paying the yield and why? Where do my assets sit while they earn it, and can the platform reuse them? What is the failure mode: counterparty, smart contract, market structure or regulatory? And how quickly can I exit? Two strategies with the same rate can have completely different answers. The rate alone tells you very little about the risk.

There is no single appropriate allocation. Any allocation should reflect the investor's objectives, liquidity needs, time horizon, tax considerations and tolerance for the strategy's counterparty, custody, market and smart-contract risks. A custody-only or non-yielding allocation may also be appropriate.
